The Structure, Top to Bottom

LineWhat It Means
Revenue (Sales)Everything you earned before any costs
− Cost of Goods Sold (COGS)Direct cost of what you sold (materials, direct labor)
= Gross ProfitWhat's left after covering the direct cost of sales
− Operating ExpensesRent, payroll, marketing, software, insurance, etc.
= Operating IncomeProfit from normal business operations
± Other Income / ExpenseInterest, one-time gains or losses, taxes
= Net IncomeThe bottom line — what you actually kept

Read It Backwards

Start at Net Income (the bottom line) to see the result, then work your way up to understand why. Did revenue drop? Did an expense line spike? The story is always somewhere in the middle.

Three Ratios Worth Knowing

RatioFormulaWhat It Tells You
Gross Margin %Gross Profit ÷ RevenueHow much you keep after direct costs
Operating Margin %Operating Income ÷ RevenueProfitability from core operations
Net Margin %Net Income ÷ RevenueOverall profitability, after everything

Red Flags to Watch For

  • Revenue is growing but Net Income is shrinking
  • Gross Margin is declining quarter over quarter
  • Expenses are growing faster than Revenue
  • Big swings in "Other Income/Expense" that mask what's really happening in the core business

Frequently Asked Questions

What's the difference between Gross Profit and Net Income?
Gross Profit is revenue minus the direct cost of what you sold (COGS). Net Income is what's left after every other expense, plus other income/expense items, are also subtracted — the true bottom line.
Why would revenue grow while profit shrinks?
Usually because expenses are growing faster than revenue, or margins are getting squeezed by rising costs. It's one of the clearest early-warning signs worth investigating immediately.
What's a healthy gross margin?
It varies enormously by industry — software companies often see 70%+ while retail or restaurants may run much lower. Compare your margin to your own history and industry benchmarks rather than a universal number.
